Main city is of course Faro and depending on your view of what is acceptable travel time/distance from it then Tavira, Olhão, S,Bras, Loulé, Almancil and Vilamoura all provide nice options as places to stay that are in proximity to it.

In a similar way, Portimão has Lagos, Silves, Lagoa & Carvoeiro, But Faro being a university town has a lot going on by way of Art, Music, Dance. Theatre etc It's not however always well publicised, but that's another matter !

Praia da Luz is still "open" during the winter months. It has a large year-round population of Brits and other Europeans.....plus the occasional American or Canadian snow-bird.
Most of the restaurants and both grocery stores are open year-round. Bus service continues as well. You are about 10 mins (by car) from Lagos which is mostly open too.

I met an American couple from Boston last Christmas that have wintered in Luz for the past decade and I think they said they were paying about $500 per month for a nice two-bedroom unit about 100 meters from the beach.

For dinner one evening, stop by Onda Luz (https://www.tripadvisor.com/Restaurant_Review-g776012-d2178250-Reviews-OndaLuz-Luz_Faro_District_Algarve.html). They have an excellent menu an most plates are about $10 - $12 per person. I highly recommend the salmon with lemon sauce. The owner, Particio, is an extremely nice guy. Make reservations, they fill up quickly.

No, I based myself in Praia da Luz. We purchased a home there a bit over a year ago. My work has me located in Europe for the time being, so we take every opportunity possible (about once every 6 weeks) to visit the Algarve. During that time, we have turned over a lot of rocks looking for the perfect cup of coffee and pastel da nata!!
